The levels are broken down into thirds. 1 is in the lowest third, 2 is the middle third, and 3 is the upper third. All students are sorted according to the number of page views or participations and then it's divided into three groups.
This also shows up as stars at the bottom of the flyout when you click on a student's name from the course roster page.
